You can use stones after you have upgraded an item to its maximum limit.Stones breaks the maximum limit of upgrade for items.For swords colured stones are required as according to their attributes.Iron stones are used for physical swords and armors Magic stones for rings and amulets.Power stones can be used in many places but mainly for transcendence.
